Rumors of a liquidation at AI-focused hedge fund VARA are drawing renewed attention to the risks of leveraged bets concentrated in AI-related stocks. While there is no confirmation that the fund is actually being wound down, simultaneous declines in its key holdings and a broader pullback in hedge fund exposure have heightened concern over forced selling.

On October 15, rumors spread across U.S. social media and investor forums that Value Aligned Research Advisors, or VARA, was selling holdings after failing to absorb losses. No credible report has emerged to support the claims, and no details have surfaced on the scale of any potential liquidation.

VARA is an AI-focused hedge fund founded last year by former BlackRock executive Ben Hoskin and David Field, formerly of Hudson River Trading. As of late June, it held positions worth about $40.1 billion across 123 common stocks and options. Its largest common stock holdings included Bloom Energy and Nebius at about $1.7 billion each, and CoreWeave at about $1.1 billion. AI hardware companies including Micron, SanDisk and Seagate were also among its key investments.

Those stocks have all come under pressure recently, fueling concern that losses at one fund could trigger additional selling. In leveraged trades, falling share prices reduce collateral value and can force investors to post more margin. Selling assets to meet those calls can transmit losses and selling pressure to other investors holding the same names. VARA also posted a 44% loss in July.

Separate from the rumors surrounding any single fund, a broader reduction in hedge fund exposure to AI is already evident. Goldman Sachs' hedge fund trading desk said net selling in a global AI stock basket from October 8 to October 14 was the second-largest in the past year. It also reversed all cumulative net buying built up since early last year. The selling was driven overwhelmingly by investors unwinding existing long positions rather than adding new short bets, with money moving into defensive sectors such as health care and consumer staples.

Financing conditions are also weighing on sentiment. Rich Privorotsky, a Goldman Sachs executive, said high capital costs could keep demand from translating into actual capital spending. In a worst-case scenario, the semiconductor supply chain could face an "order gap" in 2027 and 2028. Even if AI demand holds up, elevated borrowing costs could delay data center construction and equipment orders.

Others argue it is too early to conclude that AI demand itself has broken down. Barclays said recent weakness appears to reflect position adjustments more than a deterioration in demand, citing demand outlooks from ASML Holding NV and Taiwan Semiconductor Manufacturing Co. Amazon Web Services Chief Financial Officer Brian Olsavsky said AWS's AI server investments have a payback period of less than three years. AI demand is real, he said, and AI spending is sustainable.

The next round of earnings is set to center on whether large cloud companies are turning heavier investment into profits and cash flow. Scott Rubner of Citadel Securities said he remains positive on U.S. stocks in the fourth quarter. Still, he added, the next few weeks will test fundamentals.
